i think your first instinct was sounder, grassy.
seems O’Leary’s just wanting to offer travellers a choice – pay for insurance if you want to shift the risk, fly uncovered if you prefer to keep the extra in your pocket and bear the risk yourself.
whereas the EU says "budget travellers are too stupid to understand the above – airline must buy insurance for all and spread the cost among all, even if it means the prudent traveller paying twice for the same cover".
and its interesting to see just how many go with the EU view and think of the "something for nothing brigade" as poor victims.
airlines, like other large organisations, will self-insure wherever possible.
i rather doubt they consult with an insurer before announcing what they will and will not pay to passengers in such a situation – which they would have to do if they were looking for the insurer to repay them what they pay out.
